When I make a call on my Windows Phone (Mango), there's a button that, before I make the call it says, "Hold", after the call is in progress it changes to "Flash". What does that mean?

A "flash" is just a quick on-hook/off-hook cycle. According to Wikipedia, it goes by the name of "recall" in the UK.

Yep, it's mainly used in the U.S. for call waiting.

It's my understanding that when you press that button your front facing camera will turn on for 3.5 seconds and your pants will immediatly drop to your ankles.

That would be great because it would mean that there would finally be a Mango phone with a front facing camera.
